Q:why tile installed was defective?
Installing Tile can be a beautiful thing, but it can also be a terrible mess if not done correctly. A few things that could cause this is: Did you use mastic(glue) or thinset(concrete)? If you used Mastic that is not a good thing for an entire install on a floor, it should only be used as a repair or on small tile on a wall as it never truely dries gue to the outsite of the glue crusts and the center of the tile stays wet. If you used thinset was it mixed properly as that can be an issue due to coverage and set time. Did the back of the tile have dust on them from the box (the mill making these is dusty and sometimes tiles need to be cleaned before install) was the surface properly preped before you started? It needs to be a clean porus surface, if it is sealed or painted the tiles will not stick. Those are the most common issues, I hope this helps

I agree with answer 1 in that a concrete backer board would be OK. Brand/Trade name is your choice. To more directly answer your Q however...YES After installing multiple thousands of sq. ft. of tile, some in my own home, Plywood; if stable; will hold mortar. The issue is in the fact that backer board is more textured, with minor holes/pits/ voids; allowing the mortar more GRIP area. The cutting and installation of backer board are not extremely labor intensive, and even 1/4 inch; well secured will benefit you. In my jobs experience I most often remove any cove base to replace after the fact. The backer board/mortar and tile, will lessen the floor to ceiling height by approx. 3/4 inch. It is sold by the s/f ,even if you buy a 8x8 tile for example. Some places will only sell in whole boxes.You ll need extra for cuts and waste anyway. When buying from the big box places ,look and make sure you get all the same dye lot and run number. If you buy from the mom and pop store, you ll get the same dye lot always. Q:Tiles broken with hole in the wall?
If I understand the problem correctly, it sounds like you have water damage inside you wall. You first need to find out what caused that damage. If you repair the wall without finding the water leak, it will happen again. If the area was dry rot and it didn't sem like there was currently water there, then it is likely safe to fix. Carefully remove tiles until you no longer see any water damage to the wood. I'm not sure what wood is there. If its plywood, replace it with a like thickness (most of the time today, they use drywall, but its a special kind that is usually green that's made for bathrooms and moist areas). Before replacing the tiles, clean them up and remove any old grout from the edges. Be careful as the tile are very brittle and break easy. There are a number of bathroom tile type caulks that can adhere the tile to the wood. I suggest going to somewhere like Lowe's or Home Depot or a similar store and ask someone in the plumbing dept or the paint dept what kind of caulk to use to attach tile to wood. Apply the tile to the wall using the caulk. Now you need to re-grout the seams. Buy grout and apply it in all the seams. Let it completely dry (read the box but most say at least 24 to 48 hrs to completely cure) then after its cured, apply grout sealer over the top of the grout seams.
